What Risk Does Debt Bring?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. If things get really bad, the lenders can take control of the business. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. How Much Debt Does Neste Oyj Carry?
The chart below, which you can click on for greater detail, shows that Neste Oyj had €1.11b in debt in June 2019; about the same as the year before. On the flip side, it has €1.08b in cash leading to net debt of about €33.0m.
A Look At Neste Oyj's Liabilities
Zooming in on the latest balance sheet data, we can see that Neste Oyj had liabilities of €2.40b due within 12 months and liabilities of €1.54b due beyond that. Offsetting this, it had €1.08b in cash and €1.44b in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by €1.42b.
Since publicly traded Neste Oyj shares are worth a very impressive total of €21.5b, it seems unlikely that this level of liabilities would be a major threat. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse. Carrying virtually no net debt, Neste Oyj has a very light debt load indeed.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
Neste Oyj has very little debt (net of cash), and boasts a debt to EBITDA ratio of 0.019 and EBIT of 41.2 times the interest expense. Indeed relative to its earnings its debt load seems light as a feather. The good news is that Neste Oyj has increased its EBIT by 7.7% over twelve months, which should ease any concerns about debt repayment. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine Neste Oyj's ability to maintain a healthy balance sheet going forward.
